I believe the Governor would appoint someone to fill out the term.

The office is filled by appointment from the governor. The money right now is on Biden's son Beau. Obama's seat is handled in much the same way. The governor of Illinois is not very popular right now.

The Governor should resign, then the Lieutenant Gov can appoint him to the Senate seat. Everybody's happy.

Technically, Biden will begin serving his 7th term in the lame duck session, then two weeks in will resign, allowing the D gov of Delaware to appoint his successor.

This is correct, then there would be a special election at the earliest new Senate election date (2010). This happened to Gore's seat in TN when he became VP as well.
